Introduction
When a China loan turns distressed, the outcome is decided less by the debt than by two legal questions asked in sequence: was the security interest perfected, and is the enforcement window still open? The Civil Code (effective 1 January 2021) rewrote both answers, and a creditor that memorised the old rules — or relied on a template dated before 2021 — can find its security worthless at the exact moment it is needed. For a foreign lender or investor, the discipline is to verify the chain of title and the security before the default, not after.
Mortgages and pledges: creation is everything
A mortgage is security over property without transferring possession, giving the creditor priority payment on default or an agreed realisation event (Articles 394 and 386). The creation rules divide cleanly: a mortgage over real estate or other immovable property is created upon registration (Article 402), while a mortgage over movable property is created when the contract takes effect but, without registration, cannot be asserted against bona fide third parties (Article 403). Priority among competing mortgages follows the registration sequence (Article 414). A pledge of movable property is created by delivery (Articles 425 and 429), and Article 440 lists the rights that may be pledged — accounts receivable, equity and fund interests, intellectual property and the like. The recurring failure in distressed cases is a mortgage that was signed but never registered, which ranks behind every registered creditor and, in some cases, protects no one.
Suretyship: the default changed in 2021
Guarantees are the other half of most loan structures, and here the Civil Code made the single most consequential change: where the contract is silent or unclear, the guarantee is now a general suretyship (Article 686), which gives the surety a right of first recourse against the debtor before the creditor can collect from the surety. The pre-2021 Guarantee Law presumed the opposite. A creditor that wants the stronger position must specify joint-and-several suretyship in writing. The suretyship period, where not agreed or unclear, is 6 months from the expiry of the principal performance period (Article 692), and expiry discharges the surety (Article 693). A legacy guarantee drafted on the old presumption — or one that leaves the type unstated — is a common, expensive trap.
Assignment and the chain of title
Because a security interest is accessory to the principal claim (Article 388), a void or invalidated underlying loan defeats the security, and a defective assignment takes it down with it. On assignment of the underlying claim, the security interest follows the principal claim (Article 407), and the debtor must be properly notified (Article 546). For NPLs originating from state banks and disposed of through asset management companies, notice of the assignment of the creditor’s rights may be given by public announcement under the SPC’s 2001 interpretation — a practical shortcut for large packages. A buyer’s first task is therefore diligence on the chain of title: the loan, the security and the assignment each have to be valid, or the whole position unwinds.
Enforcement: the two-year clock and the objection machinery
After a judgment, award or notarised debt instrument, the creditor applies for enforcement under the Civil Procedure Law (2023 revision). The application period is two years (Article 250), running from the last day of the performance period, the expiry of the last instalment, or the date the instrument takes effect, subject to suspension and interruption. Within enforcement, a third party may object to the subject matter (Article 238): the court reviews within 15 days and either suspends enforcement against that asset or dismisses the objection, and the objector then proceeds by retrial or by an enforcement-objection action within 15 days of service of the dismissal. Monitoring the two-year clock and deploying property-inquiry, freezing, sealing and auction measures — together with the dishonest-debtor list and consumption restrictions — is where recovery is actually won or lost.
How NPLs are actually transferred
Foreign investors generally acquire Chinese NPLs through or from a licensed onshore asset management company; direct bulk acquisition by foreign parties is restricted. The statutory framework is the Regulation on Financial Asset Management Companies (State Council Decree No. 297) and the bulk-transfer measures (Cai Jin [2012] No. 6), which defined “bulk” as packaging 10 or more households or items for directed transfer to licensed AMCs, prohibited the bulk transfer of personal loans, and set transferee qualifications (five years’ NPL experience and RMB 10 billion registered capital). Those thresholds have been relaxed repeatedly — Cai Jin [2017] No. 90 moved to a three-household threshold in specified cases, and CBIRC Office Fa [2021] No. 26 opened single-household corporate and batch personal-NPL pilots — so the current threshold must be checked, not recited. Cross-border structuring adds a foreign-exchange layer: foreign-debt registration and, for guarantees, the cross-border guarantee rules (Hui Fa [2014] No. 29) generally require registration or filing with SAFE.
A checklist for foreign lenders and investors
- Perfect before default: register the immovable mortgage, register the movable mortgage against third parties, deliver or register the pledge.
- Say it in writing: specify joint-and-several suretyship, or accept the general-suretyship default.
- Audit the chain of title: the loan, the security and any assignment each must be valid — accessory security falls with a defective principal.
- Watch the two-year enforcement clock: act on the enforcement basis before it expires, and expect third-party objections.
- Structure through the licensed channel: acquire NPLs through or from a licensed onshore AMC, and clear the SAFE registration and filing requirements.
A distressed China debt is a test of preparation, not of effort. The creditor that registered its security, wrote a joint-and-several guarantee and tracked the two-year clock has real leverage; the one that relied on a pre-2021 template discovers its defects only when collection begins. Confirm the current NPL transfer thresholds, transferee qualifications and SAFE rules before structuring, as each has been amended repeatedly.
